The S&P 500 rose more than 10% in the first six months of 2023. What drove this bullish rebound?

From a fundamental perspective, one can speculate with varying degrees of accuracy but never with certainty. This is one of the major challenges/limitations of sifting through the news to make an informed investment decision.

Technically, it is much simpler, especially when looking at higher time frames.

If one puts his feelings and opinions aside, there is no reason to doubt that the price has risen as a result of the 200 weekly simple moving average.

Smart investors who realize the importance of this important moving average will not be surprised. The w200sma has held as support in 2011, 2016 and 2018 (we can ignore the CV19-induced decline in 2020 as a black swan event), and price patterns tend to repeat, so are we seeing the start of the next bull run?

Or do we see temporary strength before further weakness?

There are two numbers to look for when identifying market sentiment.

  • Is the number of stocks trading above the daily 200SMA increasing? You want to know what has changed in the past week, month, and months.
  • Will stocks take off and print new ATHs? You need to know what is good performance and what is not. Without this information, you cannot make informed decisions.

Add the third filter of good track record, and you have a backbone of criteria to narrow down to the best high-probability stocks that are likely to go into the portfolio.

The mistake budding investors make is buying stocks for the long term. It’s not efficient, and how do you end up saddled with stocks you should have gotten out of a long time ago.

Instead, you want to continually scan sectors. You then want to narrow down to the strongest stocks in the strongest sectors.

For example, technology and communications services performed less than expected this year, while energy and healthcare performed well.

This sent stocks like MCK up 50% in 2022, with the S&P 500 down 25% and the PYPL down 80%.

How to choose

Stocks that make new highs combined with a rising S&P 500 have a much greater chance of trending and generating big gains than undervalued stocks.

Why? Because it moves in the direction of the market in general, and there is little resistance above the price. It’s common for stocks to move 100% to 200% over a period of 12 to 24 months, which is usually how long I hold my positions before rebalancing my portfolio.

Buying cheap or undervalued stocks is likely to continue to decline, or at best, remain sideways, giving you little reward for the risk, and often ending up being an unpleasant ride.

You will be familiar with the expression of catching the falling knife, a situation that investors regularly find themselves in, much to their frustration.

Aligning with the market and following the trend is a more efficient approach compared to value investing.

The best approach at the moment is to be patient and wait until the S&P 500 index price confirms an uptrend above the daily 200 simple moving average before adding any new stocks to the portfolio.
